 Pricing Corporate Securities as Contingent Claims by Kenneth D. Garbade, In 1973, Fischer Black, Myron Scholes, and Robert Merton pointed out that securities issued by a corporation can be priced as claims whose values are contingent on the value of the enterprise as a whole. The notion of treating corporate securities as contingent claims is intrinsically important, but it is also important because it integrates a variety of otherwise loosely related topics, including equity risk, credit risk, seniority and subordination, early redemption of callable debt, and conversion of convertible debt.Bringing together developments from the past thirty years in contingent valuation, this book examines the relative value of securities in a corporation's capital structure, including debt of different priorities, convertible debt, common stock, and warrants. Secured debt - Secured debt is that category of debt in which a creditor has been granted a portion of the bundle of rights to specified property. The opposite of secured debt is unsecured debt, which is not connected to any specific piece of property. Subordinated (debt) - Subordinated debt, also known as junior debt, is a finance term to describe debt that is unsecured or has a lesser priority than that of an additional debt claim on the same asset. This means that if the party that issued the debt defaults on it, people holding subordinated debt get paid after the holders of the "senior debt," and hence is more risky. Subordinated debt - A loan or security that, in the case of default, would only be paid out after other, more "senior" loans were paid in full. A subordinated debt is therefore carries more risk than a normal debt. Nonrecourse debt - A loan that is secured by some sort of collateral, usually property. The issuer can seize the collateral if the borrower defaults.
